Can You Use a Home Equity Loan or HELOC When Your Home Value Is Falling?

Possibly. A falling home value does not automatically bar you from getting a home equity loan or HELOC, but it usually reduces the equity available to borrow. Because lenders measure the debt against the property’s current value, a lower appraisal can push your combined loan-to-value ratio too high, shrink the amount approved, require other liens to be paid down, or lead to a denial. An existing HELOC can also be frozen or reduced after a qualifying significant decline in value.

Your result depends on the lender’s valuation, the balances and limits on every lien, income and credit underwriting, and the freeze or reduction language in your HELOC agreement.

Why a falling value affects borrowing capacity

Home equity is the property’s current value minus the balances secured by it. If your mortgage debt stays the same while the home is worth less, your equity cushion becomes smaller. A lender considering new borrowing has less collateral supporting the request, so the same loan amount produces a higher risk ratio.

For a first mortgage plus subordinate financing, lenders commonly examine a combined loan-to-value ratio (CLTV). Fannie Mae defines CLTV as the first-mortgage balance, the drawn HELOC balance and other subordinate financing divided by the lesser of the property’s sales price or appraised value. A lower appraisal therefore raises the ratio even when you have not borrowed another dollar.

HELOCs have an additional measurement. Fannie Mae’s home-equity combined loan-to-value (HCLTV) calculation includes the entire approved HELOC limit, whether drawn or unused, together with the first mortgage and other subordinate balances. That means an open line with substantial unused capacity can reduce your eligibility for another loan more than its current balance would suggest.

Fannie Mae’s CLTV guidance was published in 2018 and its HCLTV guidance in 2016. Those definitions are reference points; a particular lender may set a lower maximum ratio, use a different valuation process, or impose additional requirements.

What can happen when you apply for new financing

The lender may approve a smaller amount

If the new appraisal lowers the value, the lender can size the loan or line so the resulting CLTV or HCLTV remains within its policy. You might qualify for a smaller home equity loan, a lower HELOC limit, or both. The lender can also require you to pay off or reduce another subordinate lien before closing.

The request may be denied

A ratio above the lender’s limit is one reason for denial, but it is not the only one. Income, credit history, debt-to-income ratio, property type, lien priority, appraisal date and documentation can all affect the decision. Federal guidance does not guarantee approval, and lenders may apply stricter overlays than the general definitions.

The appraisal method matters

Ask which value the lender used, the valuation date, and whether it relied on a full appraisal, an appraisal update or an automated valuation. A recent market drop can make an older valuation unusable. The lender may order a new valuation before underwriting or use a value that is lower than your estimate or a prior tax assessment.

Home equity loan versus HELOC in a declining market

Feature Home equity loan HELOC
How you receive funds Usually one closed-end advance at closing. Revolving access up to an approved credit limit.
Value calculation for underwriting The proposed loan balance is added to existing liens for the applicable CLTV test. HCLTV may count the full approved line, including unused capacity; drawn amounts also affect CLTV.
Effect of a lower appraisal Can reduce the maximum lump-sum amount or cause denial. Can reduce the line size or prevent approval; an existing line may later be frozen or reduced after a significant decline.
Rate and payment risk Terms are set for the closed-end loan; verify whether the rate is fixed or variable and the payment schedule. Typically has a draw period followed by repayment; the payment can rise with the rate and when principal repayment begins.
Access after closing No revolving reuse of principal paid down unless a separate product permits it. Borrowing capacity can change under the agreement, including a permitted freeze or limit reduction.

Neither product is automatically safer when prices fall. A home equity loan may avoid an unused-line HCLTV effect, but its fixed advance can leave less flexibility if you borrow more than needed. A HELOC offers staged access, yet the full approved limit can count in underwriting and the lender has specific regulatory rights to restrict future advances.

When can a bank freeze or reduce an existing HELOC?

The Office of the Comptroller of the Currency (OCC) states: "If the bank determines, consistent with regulatory standards, that there has been a ‘significant decline’ in the value of the property securing your loan, they may lower your credit limit." The OCC also says a bank may freeze the account and stop additional extensions of credit after such a decline.

The 50% equity-cushion test

Consumer Financial Protection Bureau Regulation Z commentary says a creditor cannot freeze a line for an insignificant decline. It describes a significant decline using a 50% test: compare the original difference between the credit limit and the available equity. If the decline in available equity removes at least half of that cushion, the condition may qualify as significant under the rule.

The OCC’s example illustrates the calculation. Suppose the home was appraised at $100,000, the first mortgage was $50,000 and the HELOC balance or limit used in the example was $30,000. The remaining equity cushion was $20,000. If the value fell to $90,000, $10,000 of the cushion disappeared—one-half of the original $20,000. That decline may permit the bank to freeze the line or reduce its limit, subject to the agreement and applicable requirements.

The calculation is not a universal promise that every lender will take the same action. The bank must determine the decline under its procedures and follow the HELOC contract and Regulation Z. A clause that purports to allow a freeze for any insignificant decline is not permitted by the CFPB commentary.

Another permitted trigger: financial deterioration

A lender may also suspend or reduce future advances when your financial circumstances materially deteriorate and the lender reasonably believes you cannot meet the plan’s payment obligations. The agreement and regulatory conditions control the decision. A falling market alone is different from a decline in your ability to repay; either issue can require separate analysis.

What a freeze means in practice

A freeze generally stops new draws even though you still owe the existing balance. A limit reduction lowers the amount available for future borrowing. Depending on the agreement and the bank’s notice, checks or electronic transfers presented after the change may be rejected. Contact the bank promptly about any outstanding checks, scheduled transfers or pending contractor payments.

How to measure your position before applying

  1. Obtain a realistic current value. Ask the lender, if you have already applied, for the valuation date and method. A market estimate is not necessarily the value used for underwriting.
  2. List every lien and balance. Include the first mortgage, any home equity loan, the drawn HELOC balance, liens for taxes or contractors, and other subordinate financing. Confirm whether the lender will also count an undrawn HELOC limit.
  3. Calculate CLTV for drawn debt. Add the first mortgage, drawn subordinate balances and the proposed new balance, then divide by the lender’s applicable value—often the lesser of sales price or appraised value under Fannie Mae’s definition.
  4. Calculate HCLTV for an open line. Replace the HELOC’s drawn balance with its full approved limit when the lender uses HCLTV. This can produce a higher ratio even if you have never used the available credit.
  5. Compare with the lender’s written limit. Ask what maximum CLTV and HCLTV apply, whether the property type has a separate cap, and whether a new appraisal is required. Request the calculation in writing so every lien and the full line limit are visible.
  6. Check the remaining cushion. Subtract all mortgage and subordinate-lien exposure from the current value. A thin cushion leaves little room for another market decline or valuation adjustment.

For your own worksheet, write the assumptions beside each number. A ratio based on a $400,000 estimate is not comparable with one based on a $360,000 appraisal, and a HELOC’s full limit is not interchangeable with its current balance.

Affordability still matters after the equity calculation

Collateral is only one part of underwriting. Expect the lender to review verified income, credit history, debt-to-income ratio, employment or other repayment resources, and the required payment on the proposed account. Interest-rate risk matters especially for a variable-rate HELOC.

Model the payment during the draw period and after it ends. Many plans require interest-only or limited payments while you can draw, then require principal repayment during a later repayment period. A payment that fits today can become unaffordable when the line converts to repayment or the rate changes.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

CFPB ability-to-repay requirements require the lender to consider the required HELOC payment in a simultaneous-loan underwriting scenario. You should nevertheless run your own stress test using the current rate, a higher plausible rate, the full amount you expect to draw and the post-draw repayment terms. Do not assume that an approval means the payment is comfortable for your budget.

What to do if the appraisal is low or the line is reduced

Ask for the numbers and the authority

Request the value used, the valuation date, the CLTV or HCLTV computation, and a list of every lien included. If an existing HELOC was frozen or reduced, ask for the notice and the exact agreement section authorizing the action. Confirm the new available credit and whether checks, cards or transfers remain usable.

Check for factual errors

Review the property description, square footage, condition, recent improvements and comparable sales information in any valuation report you receive. Ask the lender what process it offers for correcting factual errors or submitting additional information. Procedures differ, and a request does not guarantee a higher value.

Reduce the amount requested

A smaller home equity loan or HELOC may fit the lender’s ratio after the lower valuation. Paying down a first mortgage or subordinate balance can also improve the calculation, although using cash to do so may reduce your emergency reserves.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Consider a different structure

If a revolving line no longer works, ask whether a closed-end home equity loan, a modification of an existing account or another payment arrangement is available. Terms, eligibility and costs vary by lender and state. Independent housing counseling can help you compare the payment consequences without assuming that any particular product will be approved.

Questions to ask the lender

  • What valuation did you use, on what date, and was it an appraisal or another evaluation?
  • What are your maximum CLTV and HCLTV ratios for this property and loan purpose?
  • Did you count the full HELOC limit or only the drawn balance?
  • Which liens, guarantees or other obligations were included?
  • What amount would be available after closing, and can the limit change later?
  • What event permits a freeze or reduction, what notice will you receive, and how can the line be reinstated?
  • What payment is required during the draw period, after it ends and if the interest rate rises?

Federal guidance does not override your contract or state law

The CLTV and HCLTV definitions cited above come from Fannie Mae guidance, while the freeze and significant-decline explanations come from OCC guidance reviewed in April 2021 and CFPB Regulation Z commentary. They describe important federal standards, not a guarantee that a lender must approve a request or choose a particular limit.

State law, lender overlays, property type, lien priority, appraisal timing, income, credit and debt-to-income requirements can change the result. Read the promissory note and HELOC agreement for notice, reduction, reinstatement and dispute provisions. If the lender’s action appears inconsistent with the written terms or required notice, ask for a written explanation and consider qualified legal or housing-counseling advice.

Bottom line for a falling market

You may still use home equity when your home value is falling if the current value leaves enough equity, the resulting CLTV or HCLTV fits the lender’s policy, and you can afford the payment under the required underwriting assumptions. A lower appraisal can reduce or eliminate new borrowing capacity, and an existing HELOC can be frozen or reduced when the decline is significant under the applicable rules. Start with the lender’s valuation and a written ratio calculation, then decide whether the remaining payment and equity cushion justify borrowing.
