For U.S. federal income tax, illegal income is still taxable, but the answer for related losses is not an all-or-nothing rule. An ordinary and necessary operating cost—such as wages or rent—may be deductible even when the underlying business is illegal. A fine, bribe, kickback, forfeiture, or many restitution and compliance payments generally is not. The result depends on what the amount represents, how directly it advances the unlawful conduct or punishment, and whether you can substantiate it.

This article addresses federal income tax only. State income-tax treatment can differ, and the federal authorities discussed here do not decide how a particular state return should be prepared.

What the federal rule actually says

Section 162(a) allows a trade-or-business expense only when it is both ordinary and necessary in relation to that business. The National Taxpayer Advocate’s explanation of the IRS standard describes a trade or business as an activity conducted with continuity and regularity and primarily for income or profit. The fact that the activity violates criminal or regulatory law does not automatically erase that test.

At the same time, section 162 is not a blanket authorization to deduct every dollar connected with unlawful conduct. Tax law distinguishes a routine business cost from a payment that is itself illegal, a statutory penalty, money paid to satisfy a sanction, or property taken by the government. Courts and IRS guidance also apply public-policy principles when a deduction would undermine the law that was violated or reduce the punishment.

That is why both of these broad statements are wrong: “all illegal-business losses are deductible” and “nothing from an illegal business can ever be deducted.” Classification comes first.

You must report income from an illegal activity

Illegal receipts do not become tax-free because the activity was unlawful. IRS Publication 17, Your Federal Income Tax (2025), states: “Income from illegal activities, such as money from dealing illegal drugs, must be included in your income on Schedule 1 (Form 1040), line 8z, or on Schedule C (Form 1040) if from your self-employment activity.”

Use Schedule C when the illegal activity is operated as a self-employed trade or business and the income and potentially allowable expenses belong to that activity. Schedule 1 line 8z is the location Publication 17 identifies for illegal income that is not reported as self-employment income. The form choice depends on the facts; it is not a way to avoid reporting.

Reporting the receipts does not automatically make every related outlay deductible. Keep the income calculation separate from the expense analysis, and retain records that show the date, amount, payee, business purpose, and payment method for each claimed cost.

Classify the amount before deciding whether it is deductible

Type of amount General federal treatment Why the classification matters
Ordinary operating cost, such as wages or rent May be deductible if ordinary and necessary, properly substantiated, and not barred by a more specific rule. Commissioner v. Sullivan allowed wages and rent for an illegal gambling operation; illegality alone was not enough to deny those costs.
Bribe or kickback Nondeductible under IRS internal guidance. The payment itself violates law, rather than merely being a routine cost of running the operation.
Fine or penalty Nondeductible. Allowing a deduction could soften the sanction imposed for the violation.
Restitution or payment to comply with law Generally not deductible unless the settlement agreement or court order specifically identifies an amount as something other than a fine or penalty and the applicable rule permits the deduction. The legal instrument and the purpose of the payment control; calling an amount “restitution” does not by itself settle the result.
Property seized or forfeited May be denied when a loss deduction would frustrate the law or reduce the punitive effect of forfeiture. Courts examine the connection between the claimed loss and the sanction, not just whether the asset was used in a business.
Gambling loss For a taxpayer who gambles as a business, report the activity on Schedule C. For itemized personal gambling losses, the deduction is limited to gambling winnings. Publication 17 gives gambling its own limitation; it is not a general rule for every illegal business.
Casualty or accidental damage Fact-specific; a deduction is not automatically barred merely because unlawful conduct was nearby. The IRS memorandum describes a truck-damage case in which a casualty loss was allowed because the deduction did not ease the punishment.

When ordinary operating expenses can survive the illegality issue

The Sullivan example

In Commissioner v. Sullivan, operators of an illegal gambling business claimed deductions for wages and rent. The Supreme Court reversed the Tax Court’s denial and treated those payments as ordinary and necessary business expenses. The case is the principal reason an answer of “no deduction is ever possible” is too broad.

Sullivan was about routine operating payments. It did not approve fines, bribes, forfeitures, or every expenditure associated with criminal conduct. A taxpayer still must prove that the expense was actually paid, was ordinary for that business, was necessary to its operation, and is not disallowed by another provision or public-policy rule.

What “ordinary and necessary” requires in practice

  • Ordinary: The cost is customary or appropriate for the type of activity, considering the circumstances.
  • Necessary: The cost is helpful and appropriate to carrying on the activity; it does not have to be indispensable.
  • Business connection: The expense must relate to the income-producing activity rather than personal consumption or a separate purpose.
  • Continuity and regularity: An isolated personal transaction is not automatically a trade or business merely because money changed hands.
  • Substantiation: Maintain invoices, payroll records, leases, receipts, bank statements, and contemporaneous notes showing who was paid and why.

Genuine records do not cure a prohibited payment, but a lack of records can defeat an otherwise eligible operating expense. Do not estimate a deduction simply because the business had real costs.

Payments that are generally disallowed

Fines and penalties

IRS Publication 529 (2020) states that amounts paid in settlement of actual or potential liability for fines or penalties are nondeductible. This includes a payment whose purpose is to punish or deter a violation. A business cannot convert a criminal or regulatory fine into an ordinary expense by recording it in the rent, wages, or “professional fees” account.

Restitution and compliance payments

Publication 529 also says restitution and amounts paid to come into compliance with law are not deductible unless they are specifically identified in the settlement agreement or court order. Read the agreement or order closely. The tax treatment can turn on the legal characterization and the portion allocated to a compensatory purpose, rather than on the label used in the taxpayer’s books.

Do not assume that every payment called restitution is deductible, or that every payment made to a regulator is a fine. Preserve the complete instrument and any allocation schedule so the purpose of each amount can be evaluated.

Bribes and kickbacks

IRS internal guidance describes illegal payments such as bribes and kickbacks as nondeductible business expenses. This is administrative guidance rather than a Supreme Court holding, so present it as the IRS position and apply it to the facts of the payment. A payment that is prohibited in itself is materially different from a lawful wage, lease, utility bill, or supply cost paid by an unlawful enterprise.

Criminal-defense costs

The same Internal Revenue Manual section states that criminal-defense costs may be deductible when they are attributable to the taxpayer’s trade or business. That point is fact-specific and comes from internal IRS guidance, not a universal exemption. The nature of the proceeding, the conduct giving rise to the fees, and the connection to the business all matter. Keep engagement letters and invoices that separate business-related services from personal defense or unrelated matters.

Why forfeited or seized property is especially risky

The IRS Chief Counsel memorandum POSTF-152104-12 summarizes decisions denying deductions for assets seized from an illegal drug-trafficking business and funds forfeited in a bank-deposit-structuring scheme. The reasoning was that a deduction would frustrate a sharply defined public policy against the illegal activity or reduce the punitive effect of forfeiture.

The memorandum describes the governing consideration this way: “Another factor is whether allowing the loss would defeat the purpose of the laws that the taxpayer violated and would encourage others to violate those laws.” The memorandum is explanatory and is not itself binding precedent, but it shows how the IRS analyzes a claimed loss that overlaps with a government sanction.

Forfeiture is not the same as an ordinary casualty, theft, or business loss. Ask whether the government took the property as punishment or deterrence, whether the deduction would effectively return part of that sanction through a tax benefit, and whether a statute or court order specifically controls the amount. The memorandum also notes a separate case allowing a casualty loss for a truck damaged while the taxpayer drove intoxicated because the deduction was not viewed as easing the punishment. That fact-specific result should not be generalized to every loss involving unlawful conduct.

Gambling has its own federal limits

Publication 17 (2025) treats gambling in two different ways. A taxpayer who is in the trade or business of gambling reports that activity on Schedule C. A taxpayer who gambles personally claims itemized gambling losses only to the extent of gambling winnings. The limitation prevents a personal gambling loss from creating a tax loss beyond the winnings reported.

The Schedule C treatment does not eliminate the ordinary-and-necessary requirement or override rules for fines, bribes, forfeitures, or unsupported expenses. Nor does the personal gambling-loss limitation establish a rule for drug trafficking, unlicensed sales, or another illegal activity.

A practical process for preparing a federal return

  1. Define the activity and tax year. Identify whether the receipts came from self-employment or another source, and use the rules and forms applicable to that year.
  2. Report gross income first. Place illegal income on Schedule C when it is self-employment income, or on Schedule 1 line 8z as directed by Publication 17 for other illegal-activity income.
  3. Build an expense ledger. List each payment separately with its date, amount, recipient, business purpose, and supporting document.
  4. Separate routine costs from prohibited or sanction-related payments. Do not combine wages, rent, bribes, fines, restitution, legal fees, and forfeitures in one account.
  5. Test routine costs under section 162. Ask whether each is ordinary and necessary for a continuous, profit-oriented activity, and whether it is adequately substantiated.
  6. Read every order or settlement. For restitution, compliance payments, seizures, and forfeitures, use the exact language of the court order or settlement agreement to identify the legal purpose.
  7. Apply special limitations. For gambling, determine whether the activity is a Schedule C trade or business or personal gambling subject to the winnings limit.
  8. Retain a defensible file. Keep records for the period required by federal tax rules, including contracts, payroll, bank records, correspondence, legal instruments, and calculations.
  9. Review state returns separately. Do not copy the federal treatment onto a state return without checking that state’s conformity rules and any state-specific disallowance.

Common mistakes that create additional tax problems

  • Reporting only the net amount: Illegal receipts still must be reported; do not hide income by subtracting every payment before determining gross receipts.
  • Calling a fine “legal fees” or “consulting”: The substance and legal purpose control, not the bookkeeping label.
  • Treating restitution as automatically deductible: Publication 529 requires attention to the settlement agreement or court order.
  • Assuming seizure equals casualty: A government forfeiture can trigger public-policy limits that do not apply to an accidental loss.
  • Using personal gambling rules for a gambling business: Schedule C treatment and the itemized-loss limit apply to different fact patterns.
  • Claiming unsupported estimates: An auditor can deny an otherwise ordinary cost when the taxpayer cannot establish payment and business purpose.
  • Assuming federal and state law match: The federal result does not establish state treatment.

When professional advice is warranted

Consult a tax attorney or CPA experienced in business deductions when the return involves a forfeiture, criminal-defense fees, restitution, penalties, uncertain business status, or a large amount of unreported income. Bring the complete court orders, settlement agreements, bank records, ledgers, and invoices—not just a summary of the activity. Professional review is particularly important when a payment has both compensatory and punitive components or when the business operated across state lines.

Federal publications and IRS memoranda explain the positions summarized here, but they do not decide the tax result for every taxpayer. Publication 529 is a 2020 edition, the Internal Revenue Manual excerpt carries a 2022 revision date, and the Chief Counsel memorandum is not binding precedent. Verify the current-year forms, statutes, and applicable case law before filing.
