Renting a house does not automatically eliminate the federal home-sale exclusion under Internal Revenue Code section 121. In the usual case, you must have owned the property and used it as your principal residence for an aggregate of at least two years during the five-year period ending on the sale date. You also must satisfy the prior-exclusion rule and all other applicable requirements. Even when the exclusion applies, depreciation deductions and some periods of nonqualified use can leave part of the gain taxable.
The result depends on the exact dates you lived in the home, when and how it was rented, who owned it, your filing status, whether you claimed the exclusion on another home, the property’s adjusted basis, and the depreciation allowed or allowable.

Start with the two-of-five-year tests
The general rule has separate ownership and use tests. Each looks at the five-year period ending on the date of sale. You generally need at least two years (24 months) of ownership and at least two years (24 months) of actual use as your principal residence during that window. The ownership and residence periods do not have to be the same two years.
For example, an owner may live in a property for two years, move out, rent it for the remaining part of the five-year window, and still meet the basic ownership and use tests when the home is sold. Rental use by itself is not a disqualifier. The important question is whether the required residence period falls inside the five-year lookback measured from the sale date.

How to count the window
Use the closing or sale date as the endpoint, then count backward five years. Document the dates you occupied the property as your main home, not merely the dates you owned it. A move-in date, move-out date, periods when another home was your main residence, and any gap in occupancy can affect the count.
Joint returns
For the full $500,000 exclusion available to qualifying married taxpayers filing jointly, at least one spouse generally must satisfy the ownership test and both spouses must satisfy the use test for the required period. A joint return does not automatically combine two otherwise incomplete residence histories.
Check the prior-sale restriction
Generally, you cannot claim the exclusion if you claimed it for another home sold during the two years before the current sale. Confirm the date of every earlier home sale and whether section 121 was actually used. A prior sale that did not use the exclusion may have a different result, but the facts should still be reviewed.

A reduced exclusion can apply in specified circumstances, including certain work-related moves, health events, or unforeseen circumstances. The reduced amount is not automatic: the qualifying event, ownership and use history, and calculation prescribed by the current IRS guidance must all be established.
Rental timing changes the calculation
You lived there first, then moved out and rented it
This is the pattern addressed by an IRS FAQ: a property was the owner’s principal residence for the first two years of the five-year period and a rental for the three years before sale. The IRS says the owner has met the aggregated two-year ownership and use requirements. The rental period after the last day the owner used the property as a principal residence during the five-year period is generally excluded from the nonqualified-use calculation described in Publication 523.

That exception does not erase depreciation. It also does not increase the dollar ceiling or eliminate gain attributable to a separate nonresidential portion.
You rented it first, then moved in
You may satisfy the use test by living in the property for at least two years within the five-year window. However, an earlier rental period can be a period of nonqualified use for purposes of allocating gain. The excludable share may therefore be smaller than the total gain that otherwise appears to fit under the exclusion ceiling.
Do not estimate this allocation by simply counting all rental months and dividing by total ownership months. Publication 523 contains the applicable worksheet and exceptions. Use the version current for the tax year of sale.
You rented only part of the home
A rental or business area within the dwelling can be treated differently from a physically separate unit. A detached apartment, duplex unit, or other separately identifiable nonresidential portion may require gain allocation between the residential and nonresidential parts. The reporting route can include Form 4797 for the business or rental portion, depending on the facts.
Even where no separate allocation is required for the living space, depreciation claimed for the rented area remains relevant and cannot be sheltered by the home-sale exclusion.

Depreciation is the major carveout
Gain equal to depreciation that was allowed or allowable for periods after May 6, 1997 cannot be excluded under section 121. This rule applies even if you otherwise satisfy the two-year tests and even if the property was your main home before or after the rental period.
Rental-property basis generally must be reduced by depreciation deductions. The relevant amount is depreciation allowed or allowable, so failing to claim a deduction does not necessarily preserve exclusion if the deduction was available. Keep the depreciation schedules from every rental year and reconcile them to the property’s adjusted basis.
The taxable depreciation component may receive special treatment as unrecaptured section 1250 gain or another applicable depreciation character. The exact character and rate depend on the asset and current-year tax rules. Treat this as a separate calculation from the section 121 exclusion rather than assuming it is ordinary home-sale gain.
The exclusion is a ceiling, not a guarantee
The general maximum is $250,000 for an eligible individual. Qualifying married taxpayers filing jointly may have a $500,000 maximum when the joint-return requirements are met. These are ceilings on qualifying gain, not promises that every dollar of appreciation is tax-free.
Three limits can operate at the same time:
- Qualifying gain is limited to $250,000 or, when all joint tests are met, $500,000.
- Depreciation attributable to post-May 6, 1997 periods is excluded from the exclusion.
- Nonqualified-use rules can reduce the portion of remaining gain that is eligible.
Any gain above the applicable ceiling, plus gain removed by depreciation or nonqualified-use rules, can remain taxable. Selling costs, the amount realized, basis adjustments, and the property’s layout all affect the final computation.

A practical calculation workflow
- Fix the sale date. Use the date the sale is treated as occurring for tax purposes and measure the five-year period ending on that date.
- Build an ownership timeline. Identify every owner, acquisition date, transfers between spouses, and any ownership period that may be relevant to the separate ownership test.
- Build a residence timeline. Record the actual dates each taxpayer used the property as a principal residence. For a joint return, document each spouse’s use separately.
- Review earlier home sales. Check whether either taxpayer claimed a section 121 exclusion during the preceding two years and whether a reduced-exclusion exception could apply.
- Compute the amount realized. Start with the selling price and account for selling expenses and other required adjustments under the current IRS instructions.
- Compute adjusted basis. Start with the acquisition basis, add eligible capital improvements, and reduce basis for depreciation allowed or allowable and other required adjustments.
- Identify rental and business periods. Determine whether any earlier nonresidential use is subject to nonqualified-use allocation and whether a separate unit or portion must be reported independently.
- Apply the Publication 523 worksheet. Use the current edition to calculate the excludable share, including the post-residence rental exception and any other listed exceptions.
- Remove depreciation gain. Keep the post-May 6, 1997 depreciation component outside the exclusion and determine its applicable tax character.
- Apply the dollar ceiling. Limit the remaining qualifying gain to $250,000 or, if all requirements are met for a joint return, $500,000.
- Complete the current forms. Follow the tax-year instructions for Form 8949, Schedule D, and, when required by the rental or business facts, Form 4797.
Which records to gather before filing
- Closing statements for purchase and sale.
- Deeds, settlement documents, and records showing each owner.
- Utility bills, voter or vehicle records, insurance documents, and similar evidence of principal-residence use.
- Lease agreements, rental listings, tenant ledgers, and dates the property was available for rent.
- Depreciation schedules, prior returns, and any cost-segregation or improvement records.
- Invoices for major improvements and records of selling expenses.
- Dates and returns for any earlier home sale on which an exclusion was claimed.
- Floor plans or allocation records when a separate unit or business area was rented.
Good records matter because the tests are date-driven. A statement that you lived there for “about two years” is not enough when a few months determine whether the threshold is met.
Reporting issues that commonly cause mistakes
Reporting the entire gain as excluded
Entering a blanket exclusion without separating depreciation, nonqualified use, or a distinct rental portion can understate taxable gain. The exclusion applies only after those components are identified.
Using original basis after rental conversion
Depreciation reduces basis. Reusing the original purchase price without the required adjustments can overstate basis and understate gain.
Ignoring the allowable depreciation rule
Not claiming depreciation on a return does not automatically make the related gain excludable. Determine what depreciation was allowed or allowable under the rental rules.

Applying the $500,000 ceiling automatically
Married filing jointly is not enough by itself. One spouse must satisfy ownership and both spouses must satisfy the use requirement for the full joint maximum, along with the other section 121 conditions.

Using an outdated worksheet or form
Publication 523 and the instructions for Forms 4797, 8949, and Schedule D are updated. Use the edition and forms for the tax year in which the sale occurred.
Compare the facts before deciding
| Fact to establish | Why it matters |
|---|---|
| Sale date and five-year lookback | Determines whether at least two years of principal-residence use fall inside the window. |
| Ownership history | Ownership is tested separately from residence use. |
| Rental sequence | Rental before residence can create nonqualified use; post-residence rental is treated differently under the stated exception. |
| Depreciation after May 6, 1997 | The corresponding gain cannot be excluded. |
| Prior exclusion | A section 121 exclusion claimed within the preceding two years generally blocks another full exclusion. |
| Filing status and total gain | Determines whether the $250,000 or $500,000 ceiling can apply and how much gain remains. |
| Property layout | A separate rental or business portion can require allocation and possibly Form 4797. |
Federal rules do not settle state taxes
The rules above are federal section 121 rules. States may conform to federal treatment, modify it, or impose different reporting requirements. Check the state where the property is located and the state or states where you file. A federal exclusion does not, by itself, establish the state result.
When professional help is sensible
Consider a tax professional experienced with rental-property sales when the property was rented before becoming your home, a separate unit was involved, ownership changed, spouses have different residence histories, depreciation records are incomplete, or the gain is near or above the applicable ceiling. Those facts can change the allocation and the forms even when the basic two-year test appears satisfied.

Bottom line
You can often claim some or all of the federal home-sale exclusion after renting a former residence, provided the ownership and principal-residence use tests are met and the prior-sale rule does not block the claim. Rental use after you move out is not automatically disqualifying, but depreciation after May 6, 1997 is never excludable, earlier nonqualified use can reduce the eligible gain, and separate rental areas may require allocation. Calculate the result from the actual timeline, adjusted basis, depreciation, filing status, and current IRS worksheets rather than from the rental label alone.
