When market yields rise, prices of existing fixed-rate bonds generally fall, whether you own those bonds directly or through a fund. The better choice depends on whether you need a specific maturity and cash-flow schedule, how much interim price volatility you can accept, and whether you prefer diversification and professional management over direct control.
Rising yields are a scenario, not a forecast that rates will keep climbing. Compare the specific bond or fund’s duration, maturity profile, credit quality, costs, tax treatment and liquidity before deciding.

Why rising yields pressure existing bonds
A fixed-rate bond promises specified interest payments and repayment of face value under its terms. If newly issued bonds begin offering higher yields, an older bond with a lower coupon becomes less attractive in the market. Its price generally has to fall so that a buyer can earn a competitive yield from the remaining payments.
The same repricing occurs inside a bond fund. The fund owns a portfolio of debt securities, and the market value of those holdings changes as rates move. A fund share can therefore lose value even when every issuer in the portfolio continues making scheduled payments.

The relationship applies to government securities as well as corporate and municipal debt. A government guarantee of promised payments does not guarantee the price you would receive if you sell before maturity.
An SEC illustration
The U.S. Securities and Exchange Commission’s 2013 investor bulletin illustrates the mechanics with a Treasury bond that has a 3% coupon, an initial price of $1,000 and 10 years to maturity. In the illustration, market rates rise from 3% to 4%. One year later, with nine years remaining, the bond’s price is shown at $925 and its yield to maturity at 4%. This is an example of how repricing works, not a prediction of the loss on every bond when rates rise.
What you own with an individual bond
A defined maturity and payment schedule
An individual bond has a contractual maturity date, coupon terms and face value. If you hold it to maturity and the issuer meets its obligations, you receive the scheduled interest and face-value repayment according to the bond’s terms. That defined endpoint can help when you have a known future liability, such as a tuition payment or a planned purchase.
Holding to maturity means you do not have to realize the bond’s interim market price. It does not make the investment risk-free. The issuer could default, inflation could erode the purchasing power of the payments, a callable bond could be redeemed early, and interest received before maturity may have to be reinvested at lower rates. Selling before maturity can produce a gain or loss, and the market may be difficult or expensive to access.
What happens if you sell early
After a rate increase, a fixed-rate bond commonly sells below face value because comparable new bonds offer higher yields. If rates fall, the same bond may sell above face value, subject to credit and other market conditions. A broker may charge a commission or apply a markdown, and those amounts vary by firm. The SEC advises investors to ask the broker how much the markdown will be before selling.

Control comes with work
Direct ownership lets you select issuers, maturities, coupons and call features. You must also monitor credit exposure, decide how many securities to hold, reinvest coupons and maturities, and arrange sales when your plans change. Diversification is possible, but its extent depends on the securities you choose and the money available to spread across them.
What you own with a bond fund
Shares in a changing portfolio
A bond-fund investor owns shares of the fund, not a claim on one bond’s single maturity payment. The manager may buy and sell securities, replace maturing holdings and adjust the portfolio under the fund’s objective and policies. The fund can make distributions, but the amount and timing depend on the portfolio and fund operations rather than one bond’s fixed schedule.

To estimate how a fund may respond to higher yields, inspect its portfolio duration and maturity profile. Longer-maturity bonds generally have more interest-rate sensitivity than otherwise similar shorter bonds, and lower coupons generally increase sensitivity. The word “bond” in a fund’s name is not enough to determine risk.
Funds are not interchangeable
Funds can hold U.S. government securities, municipal bonds, corporate debt, mortgage-backed securities, convertible bonds, zero-coupon bonds or mixed portfolios. Their credit quality, duration, concentration, prepayment exposure and objectives can differ materially. A fund investing in government bonds can still lose value when rates rise. Read the fund prospectus and latest shareholder report for its holdings, policies, risks, expenses and distribution information.
Side-by-side comparison
| Decision axis | Individual bonds | Bond funds |
|---|---|---|
| Exposure when yields rise | Prices of existing fixed-rate bonds generally fall. Maturity and coupon affect the size of the move. | Share value can fall as portfolio holdings lose market value. Exposure depends on duration, maturity, credit and other holdings. |
| Maturity and cash flow | One bond has stated payment terms and a contractual maturity, subject to the issuer paying. | Shares do not represent one bond’s maturity payment. Holdings and distributions can change. |
| Diversification | You build diversification by selecting multiple securities; the resulting concentration depends on your choices. | One fund may hold many securities, but diversification and concentration vary by fund. |
| Liquidity and sale costs | An early sale can be below face value after rates rise; commissions or markdowns may apply and vary by firm. | Redemption or trading arrangements depend on the fund structure and terms. Review the fund’s documents and trading arrangements. |
| Ongoing management | You select bonds and manage maturities, reinvestment and issuer exposure. | The portfolio is managed under the fund’s objective and policies; fees and strategy are fund-specific. |
How to judge interest-rate risk
Maturity
All else equal, a longer remaining maturity leaves more payments exposed to changes in market yields. A short-maturity security generally has less price sensitivity than a comparable long-maturity security, although credit quality and other features can change the result.

Coupon
Lower-coupon bonds generally react more strongly to a given rate change because more of their value comes from payments farther in the future. Compare coupon and maturity together rather than relying on coupon alone.

Duration
Duration is the practical measure to use when comparing rate sensitivity. For an individual bond, consider its remaining maturity, coupon and embedded options. For a fund, use the portfolio duration reported in official disclosures and examine how that duration is distributed across maturities. Two funds with similar names can have very different rate exposure.
Credit, call and prepayment risks do not disappear
Interest-rate risk is only one source of potential loss. An individual issuer can fail to make payments, and a diversified fund can still hold securities whose prices fall because of deteriorating credit. Diversification spreads issuer exposure but does not eliminate loss or guarantee a positive return.
Callable bonds may be redeemed before their stated maturity, often when rates fall. Mortgage-backed and other prepayable securities can return principal earlier or later than expected, changing the period over which you earn interest. A bond fund can contain these securities even though the fund itself has no single maturity date.
For an individual bond, holding to maturity may avoid having to sell at an unfavorable market price, but it does not remove default, inflation, call, reinvestment or early-sale liquidity risk. For a fund, review the stated credit-quality range, issuer concentrations, sector exposure and policies on derivatives or lower-quality debt where applicable.

Cash-flow matching: when an individual bond may fit better
An individual bond can be useful when you have a defined date and can tolerate the issuer and liquidity risks. You can choose a maturity near the date you expect to need the money and know the contractual coupon and principal terms. That control is valuable for an investor who wants to limit the chance of selling during a rate-driven price decline.
The approach requires discipline. You must confirm the issuer’s creditworthiness, understand call provisions, account for taxes, and decide what to do with coupons and proceeds when the bond matures. If your date changes, selling may expose you to the current market price and transaction costs.
When a bond fund may fit better
A fund can provide broad exposure through one purchase and can reduce the need to research and monitor many individual issuers. It may be practical for investors who value diversification, regular portfolio management or the ability to add and withdraw money without constructing a bond-by-bond portfolio.
The trade-off is that you cannot lock in one maturity payment for your fund shares. The manager may sell holdings at a loss, the portfolio’s duration may remain exposed to changing rates, and the fund charges expenses under its offering documents. A fund is not automatically safer because it owns many securities, and it is not automatically a losing investment when yields rise.

Trading and management costs
With individual bonds, compare the quoted price, commission, spread or markdown and any other transaction charge. Costs may be more visible when you buy or sell, but they vary by security and firm. With funds, review the expense ratio and any sales charges or account-level costs in the prospectus. The relevant comparison is your total cost for the specific implementation, not a generic assumption that one structure is always cheaper.

Liquidity
Liquidity depends on the particular bond, market conditions, dealer inventory and your trading arrangements. An early sale may be possible but costly, especially when the market is stressed. Fund liquidity depends on the fund structure and its stated redemption or trading terms. Check the official documents rather than assuming that a fund or an individual bond will always transact at a price you consider fair.
Taxes
Tax results depend on the bond type, account and your circumstances. Municipal-bond interest may be exempt from federal tax in some cases, but not all income from a municipal-bond fund is necessarily exempt. Capital gains, distributions and state-tax rules can also differ. Consult the fund’s tax information and a qualified tax professional for a decision involving your own account.
A decision process for a rising-yield environment
- Define the money’s job. Write down the amount and date of any known future need. If a specific maturity and payment schedule are central, direct bonds deserve close consideration.
- Set your tolerance for interim losses. Decide whether you could hold through a price decline or would need to sell quickly. A fund share or individual bond can both fall in market value when yields rise.
- Measure rate sensitivity. For a bond, review maturity, coupon and call features. For a fund, read the reported duration, maturity distribution and portfolio composition.
- Check credit and concentration. Identify the issuer, credit-quality range, sectors and largest positions. Diversification lowers concentration but cannot eliminate default or market risk.
- Compare all costs. Include bond markups or markdowns and commissions, or fund expenses and sales charges, over the period you expect to hold the investment.
- Review liquidity and tax treatment. Confirm how and where you can sell or redeem, what pricing applies, and how interest and distributions are taxed in your account.
- Read the official documents. Use the individual bond’s offering information and the fund prospectus and latest shareholder report. Verify that the stated objective and risks match your plan.
- Choose the structure you can manage. A direct portfolio requires ongoing maturity and issuer decisions; a fund delegates those decisions but leaves you with a changing portfolio and no single maturity date.
Common mistakes to avoid
- Assuming a government bond cannot lose value. The promised payment and the resale price are different. A government obligor can continue paying while the bond’s market price falls after rates rise.
- Treating “hold to maturity” as a guarantee. It addresses the need to realize an interim market price only if the issuer pays and you can actually hold the security. It does not remove inflation, default, call, reinvestment or liquidity risk.
- Choosing a fund by its name alone. Government, municipal, corporate, mortgage-backed, convertible, zero-coupon and mixed funds can have very different duration and credit profiles.
- Comparing yield without checking duration. A higher current yield can come with longer maturities, lower credit quality or other risks that make the investment more sensitive to losses.
- Ignoring the sale price and transaction cost. Ask how a bond will be priced and what markdown or commission applies before placing an order.
- Expecting a universal winner during rising yields. No established rule says funds or individual bonds will outperform solely because rates are rising. The outcome depends on the securities, duration, timing, costs, taxes and your behavior.
Bottom line for different investor priorities
You need a known date and amount
Consider an individual bond whose maturity and payment terms align with the liability, while evaluating issuer, call, inflation and liquidity risks. The alignment is useful only if you can hold the bond and the issuer performs.
You want broad exposure with less security selection
Consider a bond fund after checking duration, credit quality, concentration, expenses, distributions and the fund’s redemption or trading terms. Accept that your shares do not mature on one date.
You may need the money at any time
Neither structure guarantees a favorable sale price during a rate shock. Focus on the specific security’s liquidity, the fund’s terms, your emergency-cash reserve and the amount of volatility you can withstand.
The sound choice is the one whose maturity control, diversification, rate sensitivity, credit exposure, costs, tax treatment and liquidity match the job the money must perform.
