The best protection is a coordinated portfolio, not one “safe” asset. Start with a stock, high-quality bond and liquidity mix that fits your time horizon and risk tolerance. Keep near-term spending in Treasury bills, short-duration Treasuries or suitable insured cash equivalents; add Treasury Inflation-Protected Securities (TIPS) when your future obligations rise with U.S. consumer prices; diversify stocks and bonds globally; and use only a risk-budgeted, modest allocation to commodities or precious metals if you can tolerate sharp losses and implementation complexity.
Each hedge addresses a different shock. TIPS target unexpected U.S. inflation, liquidity reserves prevent forced stock sales in a recession, high-quality bonds can cushion ordinary disinflationary downturns, and global or real-asset exposure can reduce concentration in one economy. None is a guaranteed hedge for inflation, recession and volatility at the same time.

What a portfolio hedge can—and cannot—do
“Hedge” means an asset or reserve whose behavior can offset a particular loss or liability. A useful hedge is defined by the risk you are trying to reduce, the date you need the money, and how much interim loss you can endure. An asset that helps during an inflation shock may fall during a recession, while an asset that is stable for a year may lose purchasing power over a decade.
Unexpected inflation is a rise in prices above what your income, bonds or spending plan assumed. Recession risk includes falling employment, profits and asset prices, as well as the practical risk of needing cash while markets are down. Market volatility is the path of prices, not a permanent loss by itself; a long-horizon investor can often absorb it, whereas a person funding a bill next month cannot.

Investor.gov explains that the stock, bond and cash allocation should reflect time horizon and risk tolerance, and that diversification across and within asset categories can reduce risk and volatility. That principle comes before selecting any specialist hedge.
- Liability match: If a future bill rises with U.S. inflation, an inflation-linked asset is more relevant than a generic “defensive” holding.
- Liquidity match: Money needed soon should not depend on selling a volatile asset at an unfavorable price.
- Risk-budget match: A hedge that can lose 20% or more is unsuitable for a reserve you cannot replenish.
- Implementation match: Fees, taxes, currency exposure, fund structure and trading spreads can reduce the protection you expected.
The evidence does not establish a universal hedge percentage, a guaranteed recession winner or a reliable forecast of future returns. Current inflation, yields and correlations change, so allocations should be reviewed against your own cash-flow schedule rather than a headline.
Build the core allocation before adding hedges
Set stocks, bonds and cash from the liability timeline
List when each major obligation is due: emergency expenses, spending over the next few years, and goals that are many years away. Use this schedule with your tolerance for drawdowns to set the broad stock, bond and cash mix. The more immediate and non-negotiable the expense, the less it should rely on equities or long-duration assets.
Within each sleeve, diversify. A single company, sector, country or maturity can fail for reasons unrelated to the macroeconomic shock you are trying to hedge. Broad, low-cost funds can make diversification easier, but a fund is not automatically low risk: inspect its duration, credit quality, currency exposure and underlying holdings.
Separate a liquidity reserve from a return-seeking portfolio
Emergency money and spending due within a few years serve a different job from retirement assets needed decades from now. Keep the reserve in instruments whose value and access are predictable enough for the planned use. That separation lets the long-term portfolio remain invested through a recession instead of becoming a forced seller.
TIPS: the most direct U.S. inflation-linked hedge
How TIPS work
Treasury Inflation-Protected Securities have principal that adjusts with the Consumer Price Index (CPI). Interest is paid every six months on the adjusted principal, so the cash interest can change as the index changes. The U.S. Treasury issues TIPS with five-, 10- and 30-year maturities. Treasury describes them as an instrument that protects against inflation risk by offering “real — rather than nominal returns.”

That structure makes TIPS particularly relevant when a liability is tied to U.S. CPI. Holding a maturity or duration broadly aligned with the date of the liability can reduce the need to sell because of an unrelated rate move. A TIPS fund provides diversification across issues but has a market price that moves every day.

- Real-rate risk: Prices can fall when inflation-adjusted (real) interest rates rise, even if CPI is increasing.
- Market and liquidity risk: Selling before maturity can produce a loss, and less-traded issues can have wider spreads.
- Index mismatch: Your personal expenses may rise faster or slower than U.S. CPI, especially if housing, health care or tuition dominate your budget.
- Deflation adjustment: Principal adjustments are governed by Treasury rules; do not assume the market price or every interim statement will rise with CPI.
TIPS are therefore a targeted inflation hedge, not a cash substitute or a promise that the account balance rises every month.
Treasury bills, short-duration Treasuries and cash for recession liquidity
Use liquidity to avoid forced selling
Treasury bills, short-duration Treasury securities and appropriate insured cash equivalents are designed for reserves and spending due within a few years. Their short maturities reduce sensitivity to changing interest rates compared with long-duration bonds, and their predictable repayment dates can be aligned with known withdrawals.
During a recession, this reserve can fund living costs while equities are depressed. You are buying time: the portfolio does not have to sell a stock or a long-term bond solely to meet a near-term bill. Investor.gov states the central trade-off plainly: “The principal concern for investors investing in cash equivalents is inflation risk.” A nominal balance can be stable while its purchasing power declines.
Choose the instrument by the date of use
- Within months: Favor instruments with a maturity or withdrawal access that matches the bill, accepting that the return may lag inflation.
- Over several years: A ladder of bills or short Treasuries can spread reinvestment dates and reduce dependence on one future interest rate.
- Uncertain emergency timing: Prioritize immediate access and principal stability over maximizing yield.
Do not lengthen maturity merely to obtain a higher quoted yield if a price decline would jeopardize the planned withdrawal.

High-quality nominal government and investment-grade bonds can provide income and often offset equity weakness in a conventional disinflationary recession, when growth slows and interest rates fall. Their diversification benefit is conditional, not automatic.

When inflation is high, stocks and bonds can decline together as investors demand higher yields. The Treasury’s advisory committee has reported periods in which Treasuries were positively correlated with equities during high inflation. Duration matters: a long-duration bond fund can experience a substantial price move when yields rise, even when the issuer is highly creditworthy.
Questions to ask before buying a bond fund
- What is the fund’s effective duration, and can you tolerate that price movement?
- How much is in government, investment-grade corporate and lower-quality credit?
- Are the bonds denominated in your spending currency or exposed to foreign exchange?
- Is the stated yield a current snapshot, and how often will holdings mature or be replaced?
- What are the expense ratio, trading spread and tax consequences in your account?
Use high-quality bonds for the role they can reliably perform—income, diversification and matching of intermediate liabilities—not as a guarantee that losses in stocks will always be offset.
Global stocks and bonds: diversify concentration, accept new risks
Broad international exposure reduces dependence on one economy, financial system and currency. It can help when domestic inflation, policy or market valuations diverge from conditions elsewhere. A global allocation can include both developed and emerging markets, provided the investor understands the additional uncertainty.
Recommended Free Tools
Risks introduced by international exposure
- Country and political risk: Regulations, taxation, capital controls and governance differ by market.
- Currency risk: A foreign asset can rise in its local market yet fall in your home currency, or the reverse.
- Geopolitical and settlement risk: Trading, custody and disclosure standards are not uniform.
- Tracking and fund-structure risk: Index methodology, withholding taxes and fund domicile affect results.
Use broad, low-cost funds rather than concentrated country bets when the objective is diversification. For bonds, decide deliberately whether currency exposure should be hedged; the correct choice depends on the currency of your liabilities and your tolerance for exchange-rate swings.
Commodities and precious metals
Broad commodities
Commodity prices can respond quickly to supply disruptions and energy, food or materials inflation. Vanguard research identifies broad commodities as a potential inflation hedge, but also emphasizes their volatility. Futures-based funds add roll risk: returns can differ from the spot price as contracts are replaced, and implementation can create tracking error.
Commodities produce no contractual interest or dividend. Their role is therefore diversification across economic regimes, not a dependable income stream. Keep the allocation sized to the loss you could tolerate without abandoning the plan.

Gold and other precious metals
Gold can diversify some monetary, geopolitical and market shocks, but it produces no cash flow and can remain flat or fall for long periods. Its price is driven by real rates, currency movements, investor demand and market sentiment. Treat it as a modest diversifier rather than the portfolio core, and account for storage, fund fees, spreads and tax treatment according to the vehicle you use.

REITs and real estate are not automatic inflation protection
Real estate can diversify a portfolio, and property owners may eventually adjust rents. Listed real-estate investment trusts (REITs), however, trade like equities and remain sensitive to interest rates, financing costs, occupancy, development cycles and property valuations. Vanguard finds REITs are not a great or stable inflation hedge.
A listed REIT can fall during an inflationary period if higher rates increase its financing costs or compress the value of future rental income. Direct property has different liquidity, concentration and transaction risks. Choose real estate because it fits your overall exposure and cash-flow needs, not because the label guarantees protection from rising prices.
Hedge comparison by the risk you are trying to reduce
| Holding | Most relevant shock | Liquidity | Main risks | Real-return role | Implementation checks |
|---|---|---|---|---|---|
| TIPS | Unexpected U.S. CPI inflation; CPI-linked liabilities | Market liquidity; price varies before maturity | Real-rate, duration, market and CPI-mismatch risk | Designed to provide a return above or linked to inflation over the security’s terms, not a guaranteed gain at every date | Maturity or duration match, fund spread, expenses and account tax treatment |
| Treasury bills and short Treasuries | Recession spending and near-term liquidity needs | High for Treasury markets; match maturity to use | Reinvestment and inflation risk | Nominal return can lag inflation | Maturity ladder, access rules and reinvestment plan |
| Insured cash equivalents | Emergency spending and principal stability | Usually immediate, subject to account terms | Inflation and provider or coverage limits | Usually preserves nominal value, not purchasing power | Insurance eligibility, rates, withdrawal limits and fees |
| High-quality nominal bonds | Ordinary growth recession and equity volatility | Generally tradable, but price moves with duration | Inflation, duration, credit and liquidity risk | Income plus possible capital gain when yields fall; no constant hedge | Duration, credit quality, currency, expenses and taxes |
| Global stocks and bonds | Domestic concentration and single-currency risk | Depends on market and fund | Country, currency, geopolitical and tracking risk | Long-term growth or income potential varies; not a short-term hedge | Broad index, currency policy, domicile and withholding taxes |
| Broad commodities | Supply shocks and some inflation regimes | Fund liquidity varies | High price volatility, futures roll and tracking risk | No contractual cash flow; return depends on price and implementation | Index method, roll process, expense ratio and tax reporting |
| Gold or precious metals | Some monetary, geopolitical and sentiment shocks | Depends on physical or fund vehicle | No income, price volatility, spread, storage or fund risk | No yield; purchasing-power outcome varies by period | Vehicle costs, custody, liquidity and taxes |
| Listed REITs | Real-estate diversification | Exchange-traded, but equity-like | Rates, leverage, property cycles and equity drawdowns | Rent and property exposure do not make it a stable inflation hedge | Sector concentration, leverage, valuation and fees |
A practical implementation sequence
- Map the liabilities. Write down emergency needs, planned withdrawals and long-term goals in the currency in which you will spend. Note which costs are likely to track U.S. CPI and which are not.
- Set the stock, bond and cash mix. Use the time horizon and your ability to withstand a drawdown. Diversify within each category instead of relying on one security or sector.
- Fund the liquidity reserve. Place emergency and near-term spending in suitable insured cash equivalents, Treasury bills or short-duration Treasuries. Accept that nominal safety carries inflation risk.
- Add TIPS for U.S.-inflation-linked obligations. Select maturities or duration that fit the liability horizon. Decide whether you want individual securities held toward maturity or a diversified fund whose market value will fluctuate.
- Add global exposure where the risks fit. Use broad international stock and bond funds if country and currency risks are acceptable. Determine whether foreign-bond currency exposure should be hedged to your spending currency.
- Consider a risk-budgeted real-asset sleeve. Add broad commodities or precious metals only if you can tolerate volatility, no guaranteed income and possible tracking complexity. There is no evidence-based universal percentage.
- Document the rules. Record target ranges, rebalancing bands, the account used for each holding and the circumstances that would justify a change. A written rule is more reliable than a reaction to the latest inflation or recession headline.
Rebalancing without chasing the latest winner
Rebalance on a calendar schedule or when an allocation crosses a pre-set tolerance band. Direct new contributions and withdrawals toward underweight sleeves before selling, when practical, to reduce transaction costs and taxable sales. Review whether the liability date, spending currency or risk tolerance has changed; do not replace an asset solely because it recently outperformed.
When a hedge disappoints, identify the failed assumption. TIPS may fall because real yields rose; bonds may not offset stocks during an inflation shock; a commodity fund may lag spot prices because of futures rolls; and a currency move may dominate an international return. Those outcomes describe the risk of the instrument, not necessarily a broken diversification plan.
Match the hedge to common investor situations
Money needed within a year
Prioritize access and nominal stability. Use an appropriately insured cash equivalent or Treasury bill whose maturity fits the payment. Do not expose a required payment to equity, commodity or long-duration bond volatility.

Retirement spending over the next few years
Separate the planned withdrawals from the long-term growth portfolio with a ladder of cash equivalents or short Treasuries. This reduces the chance of selling stocks after a recession begins. Replenish the reserve according to a written withdrawal and rebalancing policy.
Long-term saver worried about inflation
Keep a diversified growth allocation for the long horizon, add TIPS when future U.S.-inflation-linked spending warrants them, and consider broad global and commodity exposure within a loss budget. Avoid converting the entire portfolio to cash, because sustained inflation can erode its real value.
Investor with concentrated domestic holdings
Address concentration first through broad stock and bond diversification. International assets can reduce dependence on one economy and currency, while the liquidity reserve prevents a forced sale of the concentrated position at a bad time. A commodity or gold sleeve is not a substitute for fixing a single-stock or single-sector risk.

- Searching for one all-weather asset: Define the shock first and combine complementary tools.
- Calling cash “inflation-proof”: Keep it for liquidity, while acknowledging that inflation can reduce purchasing power.
- Assuming all bonds hedge equities: Check inflation sensitivity and duration; high inflation can make correlations positive.
- Buying a long-duration fund for a short-term bill: Match duration to the date of use.
- Using REITs as a guaranteed inflation trade: Remember their equity, rate and property-cycle exposure.
- Ignoring implementation drag: Compare expense ratios, bid-ask spreads, futures rolls, currency conversion, account taxes and fund tracking.
- Concentrating in a recent winner: Rebalance by policy rather than chasing the asset class that just performed best.
- Applying a foreign asset without a currency plan: Decide whether the exposure helps or conflicts with the currency of your liabilities.
Costs, taxes and account placement
Protection is reduced by every layer of implementation cost. Compare the expense ratio and trading spread of a fund, the bid-ask spread of individual securities, custody or storage charges for physical assets, and the turnover or futures-roll method used by a commodity product. A low headline fee does not guarantee low tracking error.
Tax treatment varies by security, fund structure, account type and jurisdiction. Inflation adjustments, distributions, interest, foreign withholding and realized gains may be treated differently. Read the prospectus and account rules, and obtain tax advice when the decision is material; do not choose a hedge on pre-tax yield alone.
Keep the most liquid, liability-matched holdings in accounts where withdrawals and settlement rules are clear. Place higher-turnover or less tax-efficient exposures only where the account and your tax situation justify them. The appropriate choice depends on your circumstances, not on a universal ranking.
What to monitor over time
Review the plan when a liability date, spending currency, income source or risk capacity changes. Track the allocation, effective duration, credit quality, CPI sensitivity, currency exposure, fees and liquidity of each holding. Also check whether a fund changed its index, maturity profile or hedging policy.
Do not try to forecast every recession or inflation print. A diversified core, a properly sized liquidity reserve, targeted TIPS and carefully limited diversifiers provide a repeatable process across changing regimes. The purpose is to make the portfolio’s behavior understandable before the next shock, not to predict the exact asset that will lead it.
