Sometimes—but not as a cash substitute. Mortgage-backed securities (MBS) funds can provide diversified bond income, yet their distributions, share prices and return of principal can change as homeowners refinance, interest rates move and credit markets reprice. They are most appropriate for investors who can tolerate changing cash flows and temporary losses, understand the fund’s holdings and do not require a guaranteed payment on a fixed date.
What a mortgage-backed securities fund owns
A mortgage-backed security pools many home loans and passes the borrowers’ principal and interest payments to investors. A fund may hold hundreds or thousands of these securities, giving shareholders exposure to a broad mortgage market through one mutual fund or exchange-traded fund (ETF). The exact cash-flow pattern depends on the type of MBS in the portfolio.

Pass-through securities
In a basic pass-through certificate, investors receive a pro-rata share of the mortgage pool’s principal and interest. Payments are normally made monthly, but the amount of principal returned can vary as borrowers make scheduled payments, refinance or pay loans off early. The SEC’s Investor.gov explanation describes this structure and its associated risks at Mortgage-Backed Securities and Collateralized Mortgage Obligations.

Collateralized mortgage obligations (CMOs) and real-estate mortgage investment conduits (REMICs) divide a mortgage pool into tranches. Each tranche can have a different priority for receiving principal, coupon, expected maturity and sensitivity to prepayments. A fund holding several tranches may therefore have a much more complex pattern of cash flows than a fund holding only traditional pass-throughs.

Why MBS-fund income is not fixed
A fund’s distribution is the result of interest received, principal returned, portfolio transactions, expenses and the manager’s distribution policy. Because mortgage borrowers can change the timing of their payments, the fund cannot know its future cash flow as precisely as an individual bond held to maturity.
Prepayment risk when rates fall
When mortgage rates decline, homeowners often refinance or repay loans after selling their homes. The fund receives principal sooner than expected. That sounds positive, but the manager may then have to reinvest at lower yields. The fund can lose the higher-coupon assets that were supporting its distribution, and early principal repayment can limit the price appreciation that a conventional bond might experience when rates fall.
Prepayments can also change the average life of a portfolio. A fund that appears to have a long stated maturity may return substantial principal earlier, while a fund’s effective duration reflects the manager’s estimate of how prices will respond to changing rates after those expected prepayments.

Extension risk when rates rise
Higher mortgage rates generally reduce refinancing. Loans then repay more slowly, leaving the fund invested in existing securities for longer. This is called extension risk. The portfolio’s effective duration can lengthen just as bond prices are under pressure from rising rates. Capital may remain tied to lower-coupon mortgages instead of being returned for reinvestment at the newer, higher yields.
Market and liquidity risk
Even if every homeowner pays on time, an MBS fund’s market value can fall. Changes in Treasury yields, mortgage spreads, economic expectations and investor demand affect the price at which securities trade. Some complex or privately issued MBS can be harder to sell quickly at a favorable price. The SEC states: In addition to prepayment risk, investors in these securities may also be exposed to significant market and liquidity risks.

Agency and private-label funds have different credit exposure
“Mortgage-backed” does not identify one uniform level of safety. A fund’s credit risk depends on who guarantees, insures or ultimately bears losses on the mortgages it owns.

| Portfolio type | Typical credit characteristic | Risks that remain |
|---|---|---|
| Agency MBS | Securities issued or guaranteed by entities such as Ginnie Mae, Fannie Mae or Freddie Mac, subject to the specific guarantee terms. | Interest-rate, prepayment, extension, market, liquidity and fund share-price risk. A guarantee does not prevent losses caused by changing market prices. |
| Private-label or non-agency MBS | Issued by private institutions without the same agency guarantee; repayment depends more directly on the underlying borrowers, deal structure and credit support. | All of the risks above plus potentially greater default, loss-severity, structural and liquidity risk. |
| Mixed funds | Combine agency and non-agency securities or other mortgage-related assets. | Risk varies with the allocation, seniority of holdings, underwriting quality and concentration. |
Check the actual prospectus and portfolio report rather than relying on a fund’s name. “Agency” can refer to different guarantee arrangements, and a fund may hold derivatives, cash or non-agency positions alongside its principal mortgage exposure.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesCan an MBS fund lose money when interest rates rise?
Yes. Rising rates can reduce the market value of existing fixed-rate MBS, while slower prepayments extend the portfolio’s duration. A shareholder who sells before prices recover can realize a loss, even if the fund continues to make distributions. A rising-rate period can therefore create two simultaneous pressures: lower share prices and a longer wait for principal to return.
Falling rates are not risk-free either. Faster prepayments can reduce reinvestment income and leave the fund with less upside from declining yields. The combination of these two effects—prepayment in falling-rate markets and extension in rising-rate markets—is why mortgage funds can behave differently from ordinary government or corporate bond funds.

What an agency-focused fund looks like in practice
The SEC-filed prospectus for the Vanguard Mortgage-Backed Securities Index Fund describes one example of an agency-focused strategy: a portfolio designed to track an index of fixed-rate U.S. agency MBS from Ginnie Mae, Fannie Mae and Freddie Mac. It explains that falling-rate prepayments may force reinvestment at lower rates and that slower repayments in rising-rate periods can extend duration. This is an illustration of how one strategy works, not a recommendation for any particular fund.
The same prospectus makes the investor-protection distinction explicit: An investment in the Fund is not a deposit of a bank and is not insured or guaranteed by the Federal Deposit Insurance Corporation or any other government agency.
The filing is available at the SEC’s 2025 prospectus archive.

How to compare MBS funds before investing
Use the prospectus, most recent holdings report and shareholder reports to answer each question below. A recent yield or duration is a dated snapshot, not a promise of what you will receive.
1. What exactly is in the portfolio?
- Identify the percentages in agency pass-throughs, CMOs, private-label MBS, commercial mortgage securities, derivatives, cash and other bonds.
- Review issuer, guarantor, coupon and maturity concentrations.
- For non-agency holdings, examine credit enhancement, delinquency exposure and the seniority of the tranches.
2. How much rate and extension exposure is present?
- Record effective duration and understand that it can change as prepayment assumptions change.
- Look for scenario or stress disclosures describing what happens if rates rise and prepayments slow.
- Compare duration with your investment horizon; a fund with longer duration can be more volatile over a short period.
3. How does the fund handle returned principal?
- Read the policy for distributing income and capital gains.
- Determine whether the manager reinvests principal immediately, holds cash temporarily or changes the portfolio’s credit and duration profile.
- Check whether distributions have varied materially across different rate environments.
4. What will you pay?
- Compare the expense ratio and any transaction or account costs with funds pursuing a similar strategy.
- For an ETF, account for bid-ask spreads and the possibility that its market price differs from net asset value.
- For a mutual fund, note the dealing-time rules and any purchase or redemption charges.
5. How much share-price movement can you accept?
Review the fund’s historical drawdowns, not just its latest distribution rate. Ask whether you could continue holding—or avoid selling at a loss—if the fund’s net asset value declined during a rate shock or liquidity event.
When an MBS fund may fit an income portfolio
- Longer time horizon: You can leave the money invested through several interest-rate cycles instead of needing a stable balance next month.
- Variable-income tolerance: You accept that distributions and principal timing can change.
- Diversification goal: You want mortgage exposure alongside, rather than instead of, other high-quality bonds and cash reserves.
- Research capacity: You are willing to monitor holdings, duration, fees and disclosures at least periodically.
When another vehicle may be more appropriate
- Near-term spending: Money needed for rent, tuition, an emergency fund or a known payment date should not depend on an MBS fund’s market price.
- Principal certainty: If preserving a specific dollar amount at a fixed maturity is the priority, compare instruments designed for that objective rather than treating a bond fund like a certificate of deposit.
- Low volatility requirement: A fund whose price can fluctuate daily may be unsuitable when even a temporary loss would force a sale.
- Limited credit tolerance: Avoid private-label exposure unless you understand the additional default and structural risks.
The SEC’s overview of bond funds and income funds emphasizes that these products can carry credit, interest-rate and prepayment risk. It also distinguishes bond funds from money market funds and CDs; they should not be treated as interchangeable low-risk products.

A practical buying and monitoring process
- Define the job for the money. Write down the required cash amount, date and acceptable temporary loss before looking at yields.
- Choose the exposure. Decide whether you want agency-only, mixed or private-label MBS, and set a maximum allocation that fits your overall bond plan.
- Read the current documents. Download the prospectus, fact sheet, holdings and shareholder report. Confirm the share class, expense ratio, duration, distribution policy and guarantee language.
- Check the date of every metric. Record the “as of” date for yield, duration, maturity and holdings; do not compare an old figure with a current one as if they were simultaneous.
- Place the trade through your brokerage account. For an ETF, use a limit order when appropriate and check the spread; for a mutual fund, confirm the cutoff time and pricing rules.
- Review after major changes. Revisit the fund if rates move sharply, the portfolio adds non-agency exposure, duration changes materially or distributions diverge from your plan.
Bottom line for income-focused investors
MBS funds can be useful income and diversification tools, particularly when an investor understands the portfolio’s guarantee structure and can withstand changing payments and market value. They are not deposits, CDs or fixed-maturity bonds. The right decision rests on the fund’s agency or private-label mix, effective duration, prepayment and extension exposure, liquidity, expenses and your own need for stable cash flow. A fund that looks attractive on today’s yield can still deliver a different income level—and a loss if sold at the wrong time—after rates or refinancing behavior change.
