IT stocks can still be worth buying after a sharp rally, but not as an automatic sector bet. The case for technology remains supported by real investment and earnings: U.S. business fixed investment increased at an 11% annual rate in the first quarter of 2026, with the Federal Reserve saying most of that strength was tied to AI infrastructure. Cisco reported diluted earnings per share up 31% year over year in its fiscal-2026 filing. At the same time, prices and positioning have become demanding. State Street Global Advisors reported a 40% second-quarter 2026 gain for the S&P 500 Information Technology Index and $38 billion of year-to-date inflows into technology exchange-traded funds, conditions it described as crowded.
The practical answer depends on three variables: whether a company’s future earnings and free cash flow can justify its valuation, how much financial and operating risk its AI build-out creates, and how much drawdown you can tolerate. A staged purchase, a diversified fund, or a smaller position can make more sense than chasing the most popular names immediately after a vertical move.

What the rally is actually reflecting
A rally is easier to evaluate when you separate business improvement from investor enthusiasm. Recent data show both are present. The Federal Reserve’s July 2026 Monetary Policy Report said most of the strength in business investment appeared connected to building infrastructure needed to support AI services. That spending supports suppliers of computing equipment, networking, data-center systems, power and cooling, cloud capacity, and software used to deploy models.

Cisco’s fiscal-2026 filing reported diluted EPS growth of 31% year over year. That is evidence of company-level earnings momentum, not proof that every technology company is growing at the same rate. Cisco also identified memory costs and trade policy as risks, illustrating why a strong income statement does not remove supply-chain or policy exposure.

Market flows help explain why prices moved so quickly. State Street Global Advisors reported that the S&P 500 Information Technology Index rose 40% in the second quarter of 2026 and that technology ETFs received $38 billion in year-to-date inflows. Large inflows can provide liquidity and reinforce momentum, but they can also leave many investors positioned on the same side of the trade. When expectations are crowded, an earnings result that is merely good rather than exceptional can trigger a disproportionate price reaction.
What the investment data do and do not prove
- They support a real demand cycle: AI infrastructure is absorbing a meaningful share of corporate investment.
- They do not establish a permanent growth rate: Investment can slow if customers defer projects, financing becomes more expensive, or expected AI revenue takes longer to arrive.
- They do not make the sector uniform: Hardware suppliers, cloud providers, enterprise software vendors and semiconductor companies have different customers, margins and competitive threats.
- They do not guarantee shareholder returns: A company can grow earnings while its stock falls if the market had already priced in even faster growth.
Why valuation is the central risk after a sharp rise
The Federal Reserve has reported that S&P 500 prices relative to analysts’ forward earnings projections remained in the upper range of historical experience. That does not identify a precise fair value for an individual IT stock, but it does establish a less forgiving market backdrop. At elevated multiples, investors are paying today for a long stream of expected growth. Any disappointment in revenue, margins, customer adoption or delivery timing can reduce the multiple as well as the earnings estimate.
Evaluate a valuation against the company’s own history and against the durability of its cash generation. A low price-to-earnings ratio is not automatically cheap if profits are near a cyclical peak; a high ratio can be defensible when recurring revenue, pricing power and free-cash-flow conversion are unusually strong. The key question is whether a credible earnings path can support the current multiple without relying on ever-higher assumptions.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitchesQuestions that expose an optimistic price
- What annual revenue and earnings growth is embedded in the current forward valuation?
- How much of that growth comes from signed contracts or visible customer spending rather than broad AI enthusiasm?
- Are operating margins expected to expand after the current infrastructure build-out, or will energy, memory, depreciation and employee costs absorb the benefit?
- Would the valuation still look reasonable if growth arrived one year later than expected?
- How much of the recent return came from earnings revisions, and how much came from investors paying a higher multiple?
These questions are more useful than trying to call the exact top. A stock can continue rising after appearing expensive, but the margin for error narrows as the price assumes more successful execution.
How AI capital spending can help—and hurt—shareholders
AI infrastructure creates a chain of potential beneficiaries, but it also creates leverage to spending plans. The Federal Reserve has noted that large technology firms have increased debt financing for AI infrastructure. Borrowing can accelerate capacity and revenue when demand is strong; it also creates fixed interest obligations and depreciation if utilization or pricing disappoints.
LSEG has identified investor patience with AI returns and possible hyperscaler over-investment as important risks. The issue is not whether AI services are useful. It is whether the cash generated by those services arrives soon enough, and at high enough margins, to cover accelerated purchases of servers, accelerators, networking, data centers, power and related software.

What to inspect in an AI-heavy company
- Customer economics: Look for evidence that customers are converting AI trials into paid workloads, expanding usage or accepting higher prices.
- Cash-flow conversion: Compare operating cash flow and free cash flow with reported earnings. Heavy capital expenditure can make accounting profit look healthier than near-term cash returns.
- Capacity utilization: Determine whether new data-center or accelerator capacity is contracted, ramping or still dependent on speculative demand.
- Funding mix: Separate internally funded investment from debt-financed construction and equipment purchases. Review interest expense and maturity dates.
- Useful life assumptions: Shorter technology cycles can force faster depreciation or write-downs if a newer architecture makes installed equipment less competitive.
- Concentration: A few large customers or cloud platforms can supply substantial revenue while retaining bargaining power over price and volume.
The Federal Reserve’s May 2026 Financial Stability Report warned that leverage in an emerging technology can become a financial-stability concern. For an individual investor, the implication is straightforward: analyze debt and funding alongside growth, rather than treating capital expenditure as an unqualified sign of strength.
IT is not one trade: subsector differences matter
Recent market performance demonstrates why a broad technology label can mislead. A Securities and Exchange Commission-filed first-quarter 2026 commentary reported SaaS stocks down 30% from the start of 2026 through February 27, while industrials were up 14%. Later results also varied among software, cloud, enterprise technology and hardware. Those figures are not a forecast; they show that capital can rotate sharply inside and outside technology even during a powerful AI-led cycle.
Semiconductors and infrastructure suppliers
These businesses may benefit directly from AI-related equipment demand, but they can be cyclical and exposed to inventory corrections. Check order visibility, customer concentration, foundry dependence, memory availability, export restrictions and the risk that a large customer builds more of the capability internally. Strong current bookings do not eliminate the possibility of a later digestion period.
Cloud and hyperscale platforms
Cloud operators can monetize AI through consumption, model services and enterprise contracts. Their challenge is the scale of required spending. Compare incremental revenue and margin contribution with data-center, networking and energy costs. Debt-funded expansion deserves particular scrutiny because interest and depreciation remain even if utilization ramps slowly.
Enterprise software and SaaS
Software companies often have recurring revenue and attractive gross margins, but generative AI can also substitute for features that were previously sold as separate products. Test whether a vendor is adding paid AI functionality, protecting renewal rates and preserving pricing power. A lower share price after a sector sell-off does not by itself prove that the business has become safer.
IT services, networking and systems
Services and networking providers can gain from modernization and AI deployment while facing labor, component and trade-policy pressures. Examine backlog quality, delivery capacity, geographic exposure and the proportion of revenue tied to a small number of projects or customers.

A seven-point checklist before you buy
1. Compare forward valuation with the company’s own history
Use forward earnings, enterprise value to operating cash flow or another appropriate measure, then compare the current level with the company’s historical range. Adjust for unusual cycles and one-time items. The objective is not to find the lowest multiple; it is to identify how much execution the current price requires.
2. Build an earnings and free-cash-flow bridge
Write down the assumptions behind the next two to three years of revenue, gross margin, operating expense, taxes and capital expenditure. Reconcile management’s earnings outlook with free cash flow. If earnings rise mainly because of non-cash adjustments while cash investment accelerates, the valuation deserves a larger safety margin.
3. Measure AI capex intensity and its funding
Calculate capital expenditure as a share of revenue and compare it with prior years. Identify how much is directed toward AI infrastructure and whether it is funded from operations, cash reserves or borrowing. Review net debt, interest expense, maturities and covenant language. A rapid build-out can be sensible, but the balance sheet should be able to withstand a slower demand ramp.
4. Test the return on AI investment
Seek operating evidence rather than references to total addressable markets. Look for customer revenue, renewal rates, workload growth, pricing, gross-margin effects and free-cash-flow improvement associated with AI products. If spending is rising much faster than monetization, model a scenario in which investors wait longer for returns, the risk LSEG has highlighted.
5. Map trade, supply-chain and energy exposure
Read the latest filing for export controls, tariffs, memory availability, supplier concentration, foundry dependence and geographic revenue. Cisco’s fiscal-2026 filing specifically cited memory constraints, costs and trade policy. These risks can affect delivery schedules and margins even when end demand remains healthy.
6. Check disruption and customer concentration
Identify which product features could be displaced by AI and which suppliers could be bypassed by vertical integration. Then measure the share of revenue coming from the largest customers, cloud platforms or public-sector contracts. Concentration can accelerate growth in a boom and magnify the damage when one buyer cuts spending.

7. Set a position and drawdown limit before purchase
Decide how much of the portfolio can be exposed to one company, one subsector and technology as a whole. Include correlated holdings: a semiconductor fund, a cloud company and an enterprise-software stock may all fall together when AI valuations reset. Choose a maximum acceptable loss or portfolio weight in advance, rather than making the decision during a sell-off.

Should you wait for a pullback?
Waiting is not a strategy unless you define the price, evidence or time period that would change your decision. A pullback can reduce valuation risk, but it can also occur because earnings estimates are deteriorating. Conversely, a stock can keep rising while you wait. The better choice depends on whether your thesis requires a specific entry price or simply a long investment horizon.
Use staged entries when the thesis is sound but timing is uncertain
- Set a target allocation based on your risk tolerance, not on the recent return.
- Invest an initial portion and reserve the rest for predetermined dates or valuation levels.
- Review the company’s next earnings report and filing before adding if new debt, capex or customer risks emerge.
- Do not increase the position solely because the price has fallen; confirm that the earnings thesis remains intact.
Staging reduces the risk of committing the full amount at a crowded peak, but it does not guarantee a lower average cost. Keep the rules simple enough to follow and avoid treating short-term market forecasts as facts.
Use a diversified fund when company-specific analysis is not practical
A diversified technology or broad-market fund can reduce the damage from one supplier failure, product miss or accounting surprise. It does not remove valuation risk: a fund can still be concentrated in the most expensive companies and can still decline sharply when the group reprices. Check the fund’s holdings, sector weights, expense structure and overlap with positions you already own.
Three scenarios to test before committing capital
| Scenario | What would support it | What to monitor | Portfolio implication |
|---|---|---|---|
| Growth validates the rally | AI demand converts into customer revenue, margins and free cash flow while investment remains productive. | Bookings, paid workload growth, cash-flow conversion and stable or improving returns on capital. | A measured position can participate, but valuation still requires continued execution. |
| Growth continues but multiples cool | Earnings rise, yet investors demand a lower valuation because rates, competition or spending levels change. | Forward-estimate revisions, interest expense, capex intensity and price-to-earnings history. | Staged buying and diversification reduce the cost of entering before the re-rating. |
| AI spending disappoints | Customers delay projects, hyperscalers overbuild or new products fail to earn attractive returns. | Utilization, cancellations, margin pressure, debt-funded capex and write-down risk. | Smaller positions, cash reserves and limits on correlated holdings become more important. |
The Federal Reserve’s May 2026 Financial Stability Report said respondents remained concerned about a correction in risk assets and that triggers could include AI valuation concerns or an escalation in the Iran conflict. That warning is a reminder to test a portfolio against shocks that have nothing to do with a company’s product roadmap.

Macro and market-structure risks investors often miss
Technology valuations are sensitive to interest rates because much of their value may depend on earnings expected years in the future. Higher discount rates can reduce the present value of those earnings even when near-term results are solid. Trade restrictions, geopolitical escalation and energy constraints can simultaneously affect demand, costs and investor risk appetite.

Market structure can amplify the move. In a crowded trade, exchange-traded-fund inflows and algorithmic strategies may direct money toward the same large companies. Federal Reserve Governor Lisa Cook said in a May 27, 2026 speech that increasingly AI-driven algorithmic trading may create financial-stability risks through more correlated trading, endogenous model collusion, potential market manipulation and greater market concentration. Individual investors cannot control those forces, but they can avoid relying on a single entry point or a narrow group of highly correlated names.
How to monitor an IT-stock position after buying
Monitoring should focus on the assumptions that justified the purchase, not on every daily price change. Before buying, record the expected revenue growth, margin path, free-cash-flow target, capex plan, debt level and customer concentration. At each earnings release, compare actual results with those assumptions and distinguish a timing delay from a structural problem.
- Reassess when management raises debt or capex materially faster than revenue.
- Reassess when customer concentration increases or a major customer signals internal development.
- Reassess when export controls, tariffs or memory shortages change the cost or availability of key inputs.
- Reassess when AI products gain usage but fail to improve cash generation or retention.
- Rebalance when one holding or subsector becomes a larger share of the portfolio than your original risk plan allows.
A falling price alone is not a sell signal, and a rising price alone is not confirmation. The decision should turn on whether the business is still meeting the measurable conditions behind the valuation.
Bottom line for investors considering IT stocks now
IT stocks are not automatically too late after the rally, because AI-linked investment and earnings are real. They are also not a low-risk purchase: forward valuations are elevated by historical standards, technology ETF flows are crowded, and large companies are committing substantial—and sometimes debt-financed—capital to infrastructure whose returns remain uncertain.
Buy only when you can explain the earnings and free-cash-flow path that supports the price, identify the company’s exposure to debt, trade and supply-chain shocks, and accept the possibility of a sharp drawdown. If the thesis is attractive but the entry point is uncomfortable, stage purchases or use diversified exposure rather than forcing an all-at-once decision. This framework cannot predict which stock will outperform; it can reduce the chance that a strong sector story overwhelms disciplined risk control.
