An AI startup term sheet is a map of who owns the company, how much new capital costs existing holders, and who gets paid first if the business is sold. The headline valuation is only useful when you know whether it is pre-money or post-money, which shares are included in the fully diluted count, and how the option pool is treated. To compare offers, calculate the ownership sold by every SAFE, note, and new share issuance, then model the sale proceeds under the proposed liquidation preference. A lower valuation with simple, non-participating preferred stock can leave founders better off than a higher valuation paired with a large pool increase, multiple convertibles, or participating preferred terms.
What does valuation mean in an AI startup term sheet?
Valuation is the negotiated company value used to price an investment, but the number changes meaning depending on whether it is pre-money or post-money and which shares the calculation includes. Always ask for the capitalization table and the exact fully diluted share-count definition before treating a valuation as comparable.

Pre-money versus post-money
Pre-money valuation describes the company immediately before the new investment. Post-money valuation describes the company immediately after that investment. In a simple priced round, a $2 million investment at a $8 million pre-money valuation produces a $10 million post-money value, so the new investor owns 20% before any other adjustments.
That arithmetic can change when the term sheet defines “fully diluted” differently. The denominator may include issued common and preferred shares, options already granted, the unissued portion of an option pool, warrants, and shares reserved for other convertibles. Cooley GO specifically warns that including the option pool in the fully diluted pre-money valuation affects dilution. A term sheet that says “$8 million pre-money” without defining the pool and other outstanding rights is incomplete for comparison purposes.

Why the option pool changes your ownership
Investors commonly require a new or enlarged employee option pool before a priced financing. If that pool is created or increased in the pre-money capitalization, the founders bear most of the dilution; if it is created after the investment, the dilution is shared by the new investor and existing holders. The same headline valuation can therefore produce different founder ownership percentages.
Request these figures in writing:
- Fully diluted shares immediately before the financing.
- Shares reserved for the existing and proposed option pools.
- Whether the pool increase is counted before or after the investment.
- All outstanding SAFEs, notes, warrants, and other rights to acquire shares.
How much will a post-money SAFE dilute me?
For a post-money valuation-cap SAFE, a quick ownership estimate is the investment divided by the post-money cap. A $500,000 SAFE with a $5 million post-money cap implies 10% ownership before later priced-round dilution. That is an illustration of the formula, not a prediction of the company’s eventual outcome.
The Tool Desk
Outbyte PC Repair FREERepair Windows errors before they cause bigger problemsFix Now →Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →The basic calculation
Use this equation for each post-money cap SAFE:
implied ownership sold = SAFE investment ÷ post-money valuation cap
Using the example above, $500,000 ÷ $5,000,000 = 0.10, or 10%. Y Combinator’s SAFE calculator also shows an illustrative $100,000 investment at a $5,000,000 post-money cap producing 0.5% ownership. That calculator input is an example, not a market average.
Why the estimate is not your final percentage
The post-money cap includes the SAFE investment itself, but it does not include the money from the new priced round or a new or increased option pool created for that round. Those later issuances dilute founders and SAFE holders. If you sell two post-money SAFEs—$500,000 at a $5 million cap and $250,000 at a $5 million cap—their implied ownership sold adds to 15% before the priced round and pool adjustments.
Discounts, valuation caps, and most-favored-nation (MFN) provisions can interact. A SAFE may convert at the cap price, at a discount to the new round’s price, or under an MFN election when a later SAFE offers better terms. The conversion calculation in the actual form controls; do not rely on the cap-only estimate when a discount or MFN clause applies.

A practical dilution worksheet
- List every SAFE and note with its principal, cap, discount, MFN language, and any accrued interest on notes.
- Calculate the cap-based ownership for each post-money SAFE and add those percentages.
- Model the new priced-round shares at the proposed price per share.
- Apply the required option-pool increase in the position specified by the term sheet.
- Recalculate each holder’s percentage from the resulting fully diluted share count.
Ask the company’s counsel or lead investor to provide a pro forma capitalization table showing the result. If the table omits a convertible or treats an option-pool increase differently from the term sheet, the percentages are not decision-ready.
What is a SAFE, and how is it different from a note or priced round?
A SAFE is a contract for future equity, not debt and not stock before conversion. It generally has no interest or maturity date and converts into preferred shares when the startup completes a qualifying priced equity financing.
SAFE
Y Combinator describes the instrument this way: “A SAFE is not a debt and not a loan — it has no interest and no maturity date — but it isn’t stock until it converts into preferred shares when your startup raises an equity financing.” A SAFE can be fast and relatively inexpensive to document, while leaving the investor’s exact share count unknown until conversion. The form may include a valuation cap, a discount, an MFN provision, or a combination of these terms.
Convertible note
A convertible note is debt. It normally carries an interest rate and a maturity date, and it converts into equity under specified financing or maturity provisions. Interest can increase the amount that converts. If the company cannot raise a qualifying round by maturity, the note may require repayment, extension, or another negotiated remedy, depending on the document and local law.

A priced round sells preferred stock at a negotiated per-share price. The financing establishes a precise ownership percentage at closing and includes a fuller set of documents, such as a stock-purchase agreement, amended charter, investor-rights agreement, and voting arrangements. It takes more legal work than a standard SAFE but makes seniority, governance, and economic rights explicit.
| Feature | Post-money SAFE | Convertible note | Priced preferred round |
|---|---|---|---|
| What the investor receives initially | Contract for future equity | Debt instrument | Preferred stock |
| Interest | None under the standard YC form | Usually specified in the note | Not a debt interest charge |
| Maturity date | None under the standard YC form | Yes, as stated in the note | Not applicable |
| Ownership clarity at signing | Estimated from cap, discount, and later round | Estimated; interest and conversion terms affect it | Set by price per share and capitalization |
| Investor seniority | Established when it converts | Debt seniority until conversion, subject to documents and law | Preferred-stock rights set in charter |
| Typical documentation burden | Lower for a standard form | Moderate | Highest of the three |
Y Combinator has said its portfolio companies have used SAFEs to raise “over $15B+.” That is a statement about YC portfolio-company fundraising, not a market-wide statistic or a guarantee that a SAFE is suitable for a particular company.

What is a liquidation preference?
A liquidation preference sets the order and amount in which investors are paid when the company is sold or otherwise experiences a defined liquidation event. Cooley GO summarizes the effect as: “The liquidation preference defines the return that an investor receives in a sale of the company, and it can have a significant impact on the founder’s return.”
Non-participating preferred
With a typical 1x non-participating preference, the investor chooses between receiving its original investment first or converting to common stock and taking its percentage of the sale. It normally takes whichever produces the larger payout, not both. The exact conversion threshold depends on the investor’s ownership and the preference amount.

Participating preferred can let the investor receive its preference first and then share pro rata in the remaining proceeds. This “double dip” can materially reduce the amount available to founders, employees, and other common holders, especially in a modest exit.
Multiples above 1x
A preference greater than 1x returns more than the invested capital before common holders receive proceeds. For example, a 2x preference on a $3 million investment claims $6 million before the participation or conversion analysis. Whether the term is capped, participating, or non-participating changes the result.
Other economic terms to inspect
- Cumulative dividends: dividends accrue over time and can increase the amount paid before common holders.
- Warrant coverage: the investor receives additional ownership rights without paying the negotiated valuation for those shares.
- Seniority: a later or earlier preferred series may be paid before another series, depending on the “stacking” language.
- Conversion rights: automatic or optional conversion can determine whether the investor takes a preference or shares as common.
These terms appear in some proposed financings, not every deal. Treat the Series A examples described by Y Combinator as items to check in the documents rather than assumptions about market frequency.
How do you model an exit waterfall?
Model the sale proceeds in order: first pay debt and transaction obligations, then apply each preferred series’ contractual preference, and finally distribute any residual according to participation and ownership rules. Use the actual charter and term sheet definitions because a simplified example cannot capture every seniority provision.

Illustrative non-participating example
Assume an investor puts in $4 million for 25% of the company with a 1x non-participating preference, and the company sells for $10 million after debt and fees. The investor can take $4 million under the preference, leaving $6 million for common holders, or convert and take 25% of $10 million, which is $2.5 million. The investor would choose the $4 million preference; founders and employees would share the remaining $6 million according to their common ownership.
Illustrative participating example
With the same investment and sale price but participating preferred, the investor could first receive $4 million and then 25% of the remaining $6 million, adding $1.5 million for a total of $5.5 million. Only $4.5 million would remain for other holders. A higher preference multiple would reduce the residual further.
For a realistic model, create rows for debt, each preferred series, common shares, options, and warrants. Run several sale prices—below the preference stack, near the conversion point, and far above it—because the economically best term depends on the exit value.

| Comparison axis | Questions to ask |
|---|---|
| Valuation definition | Is the figure pre-money or post-money? Which shares and rights are included? |
| Option pool | What pool exists now, what increase is required, and who bears that dilution? |
| Convertibles | What are the caps, discounts, MFN provisions, note interest, maturities, and aggregate ownership? |
| Preference | Is it 1x or higher? Participating or non-participating? Is there a cap? |
| Dividends and warrants | Do dividends accrue, and does warrant coverage add ownership? |
| Governance | What board seats, veto rights, protective provisions, and information rights accompany the economics? |
| Timing and cost | How quickly can the financing close, and what legal and administrative work is required? |
Ask for a redline or term summary that defines every economic term. A nominally higher post-money valuation can be offset by a larger pre-money pool refresh, stacked SAFEs, or participating preferred. Conversely, a slightly lower valuation with a clean 1x non-participating preference may preserve more value in likely exit scenarios.
What mistakes cause founders to underestimate dilution?
The most common errors are treating a post-money cap as a permanent ownership percentage, ignoring earlier convertibles, and comparing valuations calculated on different share counts.

- Using only the headline valuation: this misses pool treatment and preference terms.
- Forgetting multiple SAFEs: post-money SAFE ownership estimates add together before later financing dilution.
- Ignoring discounts and MFN rights: a cap-only calculation may overstate or understate conversion ownership.
- Leaving out the option-pool refresh: a required pre-money increase can shift dilution primarily to existing holders.
- Modeling only a large exit: preferences dominate lower and mid-range exits.
- Assuming a SAFE is debt or stock: its legal status and rights differ until conversion.
- Relying on a generic template across jurisdictions: legal and tax consequences depend on the documents and local law.
What should you do before signing?
Before signing, obtain a lawyer-reviewed capitalization table and an exit-waterfall model that match the proposed documents. Y Combinator advises consulting a locally licensed lawyer before using its SAFE forms.
- Request the complete term sheet, charter provisions, side letters, and all prior convertible instruments.
- Confirm the pre-money or post-money definition and the fully diluted share-count schedule.
- Verify option-pool size before and after the financing, including any promised grants.
- Calculate ownership sold by each SAFE and note, including discounts, MFN elections, and accrued note interest.
- Run waterfall outcomes at several sale prices with and without conversion.
- Negotiate economic terms as a package: valuation, pool, preference, participation, dividends, warrants, and governance.
- Have counsel confirm securities, tax, employment, and corporate-law consequences in the company’s jurisdiction.
The documents—not a slide, verbal promise, or calculator screenshot—control the final economics. Keep the signed capitalization table and approval records with the financing materials so future rounds use the same definitions.

Does a SAFE have to convert in the next funding round?
Conversion depends on the SAFE’s definition of an equity financing and any optional or automatic-conversion provisions. A financing that does not meet the contractual threshold may leave the SAFE outstanding, so read the trigger and amendment language rather than assuming every investment round causes conversion.
Can founders repay a SAFE instead of issuing shares?
A standard SAFE is designed to convert or remain outstanding until a liquidity event, not to function like a repayable loan. Any repurchase, dissolution, or liquidity treatment is governed by the signed form and applicable law, so counsel should review proposed repayment language.
How do liquidation preferences affect employee options?
Options usually participate only after the preferred stack and transaction obligations are satisfied, unless an option holder exercises and receives common-stock proceeds. A preference-heavy structure can therefore make options economically worthless in a modest exit even when the headline ownership percentage looks meaningful.
What information should an investor receive about an AI startup’s capitalization?
At minimum, request a dated fully diluted cap table, every outstanding convertible instrument, the option-pool schedule, and the proposed post-closing ownership percentages. Investors should also understand whether warrants, promised grants, or side letters can create additional shares.
