Microsoft’s fiscal second-quarter 2026 results showed a sharp split: revenue reached $81.3 billion, up 17% year over year, while Microsoft Cloud grew 26% to $51.5 billion. Xbox content and services revenue fell 5%, and Microsoft said both hardware and content contributed to the gaming decline. Cloud and AI did not literally replace Xbox revenue in the accounts; rather, Microsoft’s much larger cloud, productivity and advertising businesses more than outweighed weakness in gaming and devices.
Which Microsoft earnings report was the $81 billion headline?
The figure refers to Microsoft’s fiscal second quarter of 2026, the three months ended December 31, 2025, reported on January 28, 2026. It was revenue, not profit or “earnings” in the narrow sense.

Productivity and Business Processes
This segment produced about $34.1 billion of revenue, up 16%. Microsoft 365 Commercial cloud revenue increased 17%, LinkedIn rose 11%, and Dynamics 365 grew 19%. The figures matter for the AI story because Microsoft monetizes AI through applications such as Copilot and business software, not only through data-center capacity.

Intelligent Cloud
Intelligent Cloud revenue was approximately $32.9 billion, up 29%. Azure and other cloud services grew 39%, reflecting demand across Microsoft’s cloud portfolio and continued consumption from AI workloads. “Microsoft Cloud” is broader than Azure: it combines cloud services reported across several Microsoft businesses, so the $51.5 billion total should not be treated as Azure revenue alone.
The growth also required substantial spending. Microsoft was expanding data centers and AI capacity, and higher infrastructure costs affected margins. Rapid sales growth therefore does not mean that every dollar of AI-related revenue became high-margin profit.
More Personal Computing
More Personal Computing revenue was about $14.25 billion, down 3%. Windows OEM and Devices revenue was roughly flat. Search advertising helped cushion the segment, but gaming was weaker: Xbox content and services revenue declined 5%, and Microsoft said the gaming decrease reflected declines in both hardware and content/services.

What happened to Xbox hardware?
The Q2 release did not publish a hardware percentage comparable to the later quarter’s figure. That distinction is important. Microsoft’s fiscal third-quarter results, released April 29, 2026, showed the scale more clearly: gaming revenue fell $380 million, or 7%; Xbox content and services fell 5%; and Xbox hardware revenue dropped 33%, driven by lower console-unit volume. Microsoft’s Q3 segment analysis also said hardware revenue was expected to decline year over year again.
A decline in hardware revenue is not identical to a 33% decline in console sales. Revenue reflects unit volume, pricing and product mix. Nor does weaker hardware prove that overall Xbox engagement collapsed. Microsoft has emphasized PC, mobile, cloud streaming and other ways to reach players.
Why is the console business under pressure?
The verified near-term explanation is lower console volume, alongside weaker content and services comparisons. Microsoft also pointed to difficult comparisons with a prior period that benefited from strong first-party releases, while Game Pass pricing and value changes affected content-and-services trends.

The broader strategic explanation is a shift from a console-centered model to a cross-device platform. Microsoft is releasing more games and services across Xbox consoles, Windows PCs, mobile devices and streaming. That can increase the audience for software and subscriptions, but it may reduce the need for every player to buy an Xbox console. It is a trade-off between hardware control and platform reach—not proof that Microsoft is abandoning Xbox hardware.

Microsoft’s June and July 2026 Xbox communications described a reset after the business failed to meet its growth ambitions, while still outlining plans across hardware, PC, mobile and cloud. Those statements support “repositioning,” not “exit.”
Did cloud and AI really offset Xbox losses?
Only at the consolidated-company level. Xbox is reported inside More Personal Computing, while Azure is part of Intelligent Cloud and Microsoft 365 and related Copilot activity is primarily associated with Productivity and Business Processes. Microsoft does not publish a line that subtracts Xbox hardware losses from AI revenue.

The accurate interpretation is portfolio mix: cloud, enterprise software, productivity and search were large enough to drive total revenue and profit higher despite a smaller gaming and devices business weakening. Saying that “AI offset Xbox” is therefore shorthand for company-wide growth, not a direct accounting transfer or subsidy.

The disclosed figures do not establish a standalone AI profit number. Microsoft’s Q3 materials said Microsoft Cloud gross margin fell to 66% because of continued AI-infrastructure investment and higher product usage, partly offset by efficiency gains. On the same earnings call, Microsoft said its AI business had passed a $37 billion annual revenue run rate, up 123% year over year.
Those facts point in both directions. AI demand is already commercially significant, but Microsoft must keep spending on data centers, chips, electricity, capacity and specialist talent. Investors should track revenue growth together with cloud gross margin, capital expenditure and operating cash flow rather than treating AI sales as pure profit.

What happened after the $81.3 billion quarter?
The later results make the mix shift clearer:
- Fiscal Q3 2026: revenue rose to $82.9 billion; Microsoft Cloud reached $54.5 billion, up 29%; Azure and other cloud services grew 40%; Xbox hardware fell 33%.
- Fiscal Q4 2026: outside coverage reported approximately $90 billion of quarterly revenue, annual Azure revenue above $100 billion and more than 30 million paid Microsoft 365 Copilot seats. See the Associated Press report for that later context.
Thus, the $81.3 billion result was an earlier milestone, not Microsoft’s latest performance as of August 2026. The subsequent quarters strengthened the case that cloud, AI and enterprise subscriptions had become the company’s primary growth engine while Xbox hardware remained under pressure.
What investors should watch
- Growth versus margin: Can Azure and AI demand keep rising while infrastructure investment stops compressing cloud margins?
- Platform reach versus hardware economics: Will cross-platform distribution grow recurring software revenue enough to compensate for fewer console sales?
- Recurring revenue quality: Azure consumption, Microsoft 365 and Game Pass are more recurring than hardware purchases, but they require continuing capacity, content and support spending.
- Concentration and capital risk: Greater reliance on hyperscale cloud and AI increases exposure to data-center costs, customer concentration, regulation and changes in AI demand.
Bottom line
Microsoft’s fiscal Q2 2026 was a strong company-wide quarter: $81.3 billion of revenue, accelerating cloud growth and higher reported profit. But the result should not be described as AI directly replacing Xbox hardware revenue. Microsoft’s larger cloud, productivity, AI and advertising businesses overwhelmed weakness in gaming. The strategic question is whether Microsoft can turn that broader reach into durable, high-margin recurring revenue while its traditional console business continues to shrink.
